The October budget may cut pension tax reliefs and limit the 25% tax-free lump sum, sparking early withdrawals amid fears of mid-year changes.

There are strong signals that pension tax relief could be significantly reformed in the October budget, potentially generating more revenue than changes to CGT or IHT. The recent increases in pension annual allowances and the abolition of the lifetime allowance charge may be rolled back, with possible cuts to tax relief and limits on the 25% tax-free lump sum.

Other potential changes include freezing the lump sum and death benefit allowances or making undrawn pensions subject to inheritance tax. These changes, if implemented, could take effect from April or possibly sooner, making it crucial to review pension strategies now.

Currently, those over 55 can withdraw up to 25% of their pension savings tax-free, but Finance Act 2023 has capped the limit at £268,275, and further reductions to as low as £100,000 are rumoured. This has led to a spike in withdrawals, as pensioners rush to lock in the current rules. However, anti-avoidance measures like pension lump sum “recycling” restrict reinvestment of the withdrawn funds, and breaches of these rules can result in severe tax penalties, including a 40% unauthorised payment charge.

Maximising your entitlement is key, especially as it’s set to rise to around £12,000 per year in 2025/26, a benefit that would cost over £300,000 to match via an annuity. You need 35 qualifying years to receive the full pension, and topping up missing years through voluntary National Insurance contributions can offer a quick financial return.

There’s also a rare opportunity to make up for missing contributions going back to 2006/07, but the deadline for this extended carryback is approaching on 5 April 2025.
